Return on investment compares gain with the magnitude of the initial investment: (final value − initial investment) ÷ |initial investment| × 100. An investment of 5,000 that ends at 5,750 has a 15% ROI. The percentage is easy to read, but it says nothing about how long the return took or how much risk was accepted.

A percentage needs a time period

A 15% result over one year is not equivalent to 15% over five years. For multi-period comparisons, use an annualized-return method and include the timing of contributions and withdrawals. Simple ROI is most useful when investments share a similar horizon and cash-flow pattern.

Include all relevant costs and proceeds

Transaction charges, maintenance, taxes, financing costs and additional capital can reduce the economic return. Likewise, income received before the final sale may belong in total proceeds. Define the scope consistently before comparing projects.

Compare like with like

Calculate ROI using the same valuation date and cost treatment for every option. Review the currency amount of gain alongside the percentage: a high percentage on a very small investment may contribute less total value than a lower percentage on a larger one.
